The Degree of Financial Leverage (DFL) shows how a company's use of debt turns changes in operating income into bigger changes in earnings per share. It's a core tool for understanding financial risk — how much EPS volatility a capital structure adds on top of ordinary business risk.
How the Degree of Financial Leverage Calculator works
DFL is most commonly calculated as EBIT ÷ (EBIT − Interest Expense). Interest expense is a fixed cost — it doesn't shrink when EBIT falls or grow when EBIT rises — so the more of EBIT that gets absorbed by interest payments, the more dramatically EPS reacts to a given percentage change in EBIT. When interest expense is zero, DFL equals exactly 1: EPS moves in perfect lockstep with EBIT, with no added amplification from financing.
The calculator also supports computing DFL directly from a known % change in EBIT and % change in EPS over the same period — useful when reverse-engineering the sensitivity from reported financial results rather than deriving it from the income statement.
Inputs and what they mean
In the EBIT & interest mode, EBIT is operating income — earnings before interest and tax — and interest expense is the total annual cost of servicing outstanding debt. Both should come from the same reporting period (e.g. the same fiscal year or trailing twelve months).
In the % change mode, enter the percentage change in EBIT and percentage change in EPS between two comparable periods. These can be historical (year-over-year results) or projected (a forecast scenario) — the formula works the same either way.
The Combined Leverage tab accepts a Degree of Operating Leverage (DOL) figure, which you can compute separately from contribution margin and EBIT, to derive the Degree of Combined Leverage (DCL).
Limits and edge cases
DFL is undefined when EBIT exactly equals interest expense (pretax income is zero) — the calculator flags this case rather than showing an infinite or nonsensical result. When EBIT is below interest expense, pretax income is negative and DFL loses its usual interpretation, since a percentage change in EBIT can flip the sign of earnings altogether.
DFL captures only the mechanical amplification effect of fixed interest costs — it does not account for changes in interest rates, refinancing risk, covenant constraints, or how lenders might react to deteriorating EBIT.
